What about markers? I got my lo these really cute markers that come in animal shapes. They make sounds when you put the tops back on them. They are from Color Start and have wide bottoms that are just right for little hands

What about just regular water colors from crayola?
Fingerpaints..?

I used to make a mixture of cornstarch and food coloring mix with water to the right consistency for fingerpaints. I like this one if you have a little one who likes to put things in their mouth, it doesn't taste good, but its not going to make them ill.

How about thick crayons that are specifically for young children? They don't break as easy as the little thin ones.

If the paints are non toxic...why would your MIL say they are not for 3 year olds? Besides the fact that some can be kind of pricey and they work best on canvas...

I would get the primary colors in some nice watercolor paints, a pad of water color paper, then let him try the wet on wet waldorf method of painting. The children love to watch the colors mix with the water on the paper, and using the paints this way, they should last you a very long time.

We use the big $1 (on sale) bottles of tempera paints from Michaels. They are more washable and a lot less costly than the tiny bottles of acrylics. Washable is good. We also use markers, colored pencils, chalk, and pastels (crayola makes some.) Homemade crayons made out of broken crayons are good, too, since you can make them in interesting, easy to grab shapes. Dd (nearly 3) loves our homemade cooked play dough. It's fun to make together, and has a wonderful texture.
