I tol dmy almost-3yo daughter as soon as I found out. I knew that dh and I would be talking about it all the time, so I explained that mom and dad made a baby, and the baby will grow in my tummy for 9 months and then will be born and we can hold baby. Her response to baby in my tummy - "Oh" - and when I ask her now where the baby is, she says something incomprehensible, definitely cannot be translated to "Mommy's tummy"
A neighbor kid said he didn't believe me that I was pregnant, and Aubrey got quite pissed and was very aggressive in saying that she was, in fact going to be "BIG SISTER!" I love that she knows, so that she can be a part of it all.
